Several friends of mine camp, boat and waterski regularly at a nearby lake and invited me to accompany them one weekend not too long ago. They all have large, fancy recreational vehicles (RVs) that cost from tens to hundreds of thousands of dollars. Beautiful, amazing vehicles.
I rented a 14 foot pop-up camper.
It made me a little defensive when someone asked me, “You’re the financial planner, why aren’t you in the biggest vehicle here?” My gut reaction was to say, “Yes. I should get something to keep up with these guys. After all, I think these big RVs are amazing and hope to own one someday.”
But for now, I have a retirement to plan, children to put through college, charities to support, investments to accumulate…you get the picture.
I’ll keep renting my camper.
Is there something wrong with purchasing items you enjoy? Absolutely not. Do I sit in judgment if someone doesn’t feel the same way I do? No, in fact one of the things I like best about life is that we each get to make our own decisions – and live with the consequences.
But before making a large purchase, here are the questions I ask myself:
Will I go into debt?
Is this large expenditure a depreciating asset?
How much will it cost me to insure, maintain, store, or otherwise keep this asset?
Am I buying this item because it’s my dream? Or someone else’s?
What am I giving up if I make this purchase?
Will I have buyer’s remorse?
Many years ago, a financially successful friend said to me, “Kevin, people don’t like money.” This made no sense to me until he followed up with, “You can tell they don’t like money because as soon as they get some of it, they trade it for stuff.”
Wow, what a revelation. So before that next purchase of a big screen TV, an expensive car or something similar, ask yourself, “Am I just trading my money for stuff?” I encourage you to look carefully before you leap.

Now that tax day has arrived and 2013 tax returns have been filed, we can assess the impact of the fiscal cliff. Remember the fiscal cliff: the deal in Washington that raised taxes and averted the fiscal cliff at the beginning of 2013? Though it may have been a big story a year ago, it may be having a big impact in 2014.
Tax collections from individuals in the first quarter of 2014 were up 15% – totaling an additional $35 billion. This higher tax burden may have weighed on consumers and investors this year, as they may have had to forego purchases or sell stocks to cover their tax liability. This is a big contrast to 2013, when tax refunds were up a whopping 15%, amounting to a record share of after-tax income and may help to explain the better pace of consumer spending and market performance in the first quarter of last year.
The fiscal cliff was resolved with a rise in payroll taxes for all workers, higher marginal rates for high-income earners, the resumption of the phase-out of exemptions and deductions, and an increase in the maximum tax rates on capital gains and dividends. Much of that was felt last year. But, historically, most taxes that are not withheld during the year from paychecks are paid in the following year in the weeks leading up to tax day. That means that this year we may have seen a significant portion of the fiscal cliff deal impact on the economy and markets with a one-year lag.
Now that tax day has arrived, perhaps any drag at stores or in the markets due to the higher tax burden may fade. Already, there are signs the consumer is spending again. The recent report from the Commerce Department surprised with a strong jump in sales at American retailers with a pickup in categories ranging from cars to furniture and clothing. Clearly, more favorable weather and other factors are helping boost the confidence of consumers, too. The recent reading from the Bureau of Labor Statistics on first-time filings for unemployment benefits fell to the lowest level in seven years. As the economic outlook improves and any selling to fund tax payments subsides, stocks may continue their upward trend.
Paying your taxes is no fun, but doing them may be even worse. Does it feel like filing your tax return has become more complicated than ever and you get fewer and fewer breaks? You may be right. After all, 100 years ago the Form 1040 was short and, after a simple income section, it had only seven lines of deductions to complete. Check out this line from the good old days of 1913, when things like losses due to shipwrecks were considered a General Deduction:
“4. Losses actually sustained during the year incurred in trade or arising from fires, storms, or shipwreck, and not compensated for by insurance or otherwise”

As this wonderful season approaches (and hopefully brings milder weather), we believe the stage is set for renewed growth in the U.S. economy.
The seeds of growth in the economy have taken root underneath all the snow and ice. Several recent data points underlie our optimism. The latest edition of the Federal Reserve’s Beige Book, which is essentially a “window on main street,” provided a positive assessment of the U.S. economy and still characterized growth as “modest to moderate,” despite significant weather impacts. In fact, the word “weather” showed up 119 times in the report, far more than it appeared when SuperStorm Sandy struck in October 2012. Many Beige Book comments pointed to optimism once the weather normalizes.
Despite the slower, weather-affected start to the year, we continue to expect economic growth, as measured by real gross domestic product (GDP), to reach 3% in 2014, based upon many of the drags of 2013 fading, including U.S. tax increases and spending cuts and the European recession, and growth accelerating from additional hiring and capital spending by businesses. We expect some bounce back from the severe winter weather, propping up near-term growth as postponed economic activity takes place.
Additionally, underlying fundamentals in the labor market suggest that the job market may be thawing. Businesses are directing more of their profits into spending on growth, with the private sector creating 162,000 net new jobs in February, despite weather-related power outages and transportation disruptions. Initial claims for unemployment insurance fell to 315,000 during the week of March 7, a level last seen on a sustained basis in mid-2007, prior to the onset of the Great Recession. Hiring expectations by small businesses have been moving higher as tracked by the National Federation of Independent Business.
We believe that this better growth should provide the foundation for attractive stock market returns this year. Despite recent stock market volatility, primarily driven by ongoing concerns about the Ukraine conflict and slowing growth in China, the S&P 500 is still near its all-time high. As we look towards the remainder of the year, we continue to expect a 10 – 15% gain for U.S. stocks, as measured by the S&P 500 Index (based on earnings per share for S&P 500 companies growing 5 – 10% and a rise of half a point in the price-to-earnings ratio).
Of course, it’s always important to be mindful of risks, despite the positive indicators in the economy and the markets. One of the most noteworthy right now is the conflict in Ukraine, which may continue to impact the U.S. markets after driving a more than 20% decline in the Russian stock market. Even following the secession vote in Crimea and sanctions imposed against Russia by the West, we believe it is unlikely that the conflict will drive a significant stock market decline in the U.S. Also, the slowdown in China, the world’s second largest economy, is worth watching, though we continue to discount the probability of a “hard landing.” We will be watching these geopolitical events closely as we continue to follow key economic indicators.

We’ve entered the new year, making it the perfect time to take stock of 2013 and share some thoughts on how I can help position your portfolio as we continue down the road called 2014.
There is no better place to start than to re-create the atmosphere that greeted investors at the conclusion of 2012. The country had just emerged from a bruising presidential election, and the fiscal cliff loomed large over the economy and the markets.
Without any action by Congress, steep tax increases were scheduled to take effect, threatening to tip the economy into a recession again. At the midnight hour, Congress managed to craft a narrow bill that raised taxes for the wealthiest Americans – about 1% – while enshrining the Bush-era tax cuts as law for the rest of the population.
It wasn’t the so-called Grand Bargain that some had dared to hope for.
Nevertheless, the economy sidestepped the fiscal cliff, a stiff headwind for the market was removed, and stocks roared out the 2013 gates, foreshadowing what would be the best year for the S&P 500 since 1997, according to data provided by the St. Louis Federal Reserve.
Even better, the headlong plunge into equities lifted the riskier S&P SmallCap 600 Index by nearly 40%, according to Standard & Poor’s.
Many are asking, “Why did we see the emergence of a ferocious bull market when the economy is still limping along?” It’s a great question. The short answer: 2013 turned out to be the year that bad news was good news.
Let me explain. First, the economy has been limping along since it officially emerged from the Great Recession in late 2009.
With job growth in low gear and inflation even lower, the Federal Reserve embarked on a series of bond purchases, popularly called quantitative easing, or QE for short. Remember, by definition, rising bond prices equate to falling yields. The Fed’s goal? Put downward pressure on yields in the hopes that consumers and businesses would borrow and spend, sparking job growth.
Reviews on the effectiveness of QE have been mixed, but one thing seems certain: The Fed’s ultra-easy monetary policy has been a boon for the stock market.
Second, I wouldn’t discount the impact from rising corporate profits. According to Thomson Reuters, earnings per share (EPS) for S&P 500 companies hit a record in the first quarter of 2013, and subsequently broke the record in the second and third quarters, respectively.
That leads us to the third leg of the stool: Companies have more cash than they know what to do with, at least the major corporations. Given heightened levels of economic uncertainty and few opportunities to expand, companies are buying back stock (or borrowing at record low interest rates to finance purchases).
Yet it is not just the repurchases of shares that count, but whether companies are also selling new shares to the public. Howard Silverblatt, senior index analyst at S&P Dow Jones Indices, summed it up well in December when he said, “We are starting to see excess buying, where the repurchases outnumber the issuance, and therefore, reduce the share count. The lower share count leads to higher EPS, and the market likes higher EPS.”
While the repurchase of company stock has underpinned the market, dividends have also sweetened the pot. S&P Dow Jones Indices estimates that companies returned a record $310 billion last year in the form of dividends.
Finally, though I hesitate to call this a tailwind, Europe has quieted down. Banking woes haven’t been put to rest, but the vicious headlines that swirled across the continent and created uncertainty in the U.S., especially in 2011, were mostly absent last year. Think of it like the fiscal cliff-for now, a hurdle removed.
Early gains in Treasuries were replaced by jitters that QE was on the verge of being reduced by the Fed, and Treasuries responded accordingly. The 10-year Treasury yield, which began 2013 at 1.78%, ended at 3.04%. Note that rising yields did little to slow the equity juggernaut.
At the December meeting, the Fed finally announced it would reduce the $85 billion in monthly bond buys by a modest $10 billion, with promises of more cuts in 2014 if the economy cooperated.
Meanwhile, losses in corporates were more muted, and high-yield debt, which hit a pocket of turbulence in the middle of the year, outperformed most bond classes.
That shouldn’t come as a surprise, since an expanding economy has historically lent support to firms that are on the credit bubble.
Baseball legend Casey Stengel once said, “Never make predictions, especially about the future.” With that in mind, I’ll cautiously peer into my crystal ball, however fuzzy it may be.
Everything that drove stocks to new highs in 2013 remains in place: super-low interest rates, expectations of further growth in corporate profits, and the belief that companies will continue to return cash to shareholders. Further, any acceleration in economic activity that might reduce QE could be supplanted by rising corporate profits, which might shoulder more of the heavy lifting.
Still, you may ask, aren’t record stock prices setting us up for a fall?
BCA Research, a highly respected independent research firm, concluded in December that U.S. equity prices are no longer cheap-no surprise on that front. But they were quick to point out that “various valuation indexes suggest the market is either fairly valued or borders on slight overvaluation.”
BCA added that there is a clear link between price-to-earnings ratios (P/E ratios) and the yield curve, or the line that plots yields (in this case, for U.S. Treasuries) from the shortest maturities to those that go out 30 years.
A steeper yield curve is indicative of better growth and very easy monetary policy. As such, it often coexists with expanding P/E ratios. That’s a plus for stocks.
Brian Westbury, chief economist at First Trust, is taking an even more sanguine view, as he incorporates today’s low-rate environment into his models. Using a 10-year Treasury yield of as high as 4.5%, coupled with current profits, Westbury believes further gains may be in store this year.
Yet we’re never really in the clear.
What will the Fed do? Will the shallow recovery in Europe take root, or will banking woes resurface? Will China continue to grow, or is an economic hard landing inevitable? Will conflict in Washington rock the boat?
Could we see new problems surface in the Middle East? Historically, geopolitical headwinds have proved to be temporary, but that doesn’t eliminate the possibility of heightened uncertainty over a short time period.
More favorably, will faster capital spending take hold, supporting the economy? And how will the energy boom continue to underpin growth?
No one, and I mean no one, can accurately predict the future. I know that seems obvious, but we’ve all seen those late-night commercials for tools that claim to effectively time the market.
Could we have a correction in stocks that pull the major averages down by 10%-15% or more? It’s always possible. Corrections have a way of catching the consensus off guard, creating unwanted anxieties.
Yet most of the time, we need not be overly concerned. Besides, washing out excess optimism can set the stage for further gains.
• I always stress that you must be comfortable with your portfolio.
• There is always some uncertainty when investing. As we’ve talked about in our meetings, my goal is to help you manage that risk. But you must be comfortable with the level of risk you’re taking as we set out to meet your objectives. If you are not, let’s talk and recalibrate.
• Stick to the plan. Markets rise and markets fall, but unless there have been changes in your circumstances or you’ve hit milestones in your life, such as retirement, stay with the plan. For example, it was tempting for many to cash out of stocks in early 2009. But hindsight has proved that a wholesale deviation could have been costly.
• Rebalance.* Last year’s surge in equities may have knocked you out of alignment with your target stock and bond allocations. Now may be the time to take profits on winners and consider selectively reallocating proceeds into bonds.
• Choose dividends and income. I believe it’s important to consider the blue-chip stocks that have consistently paid and boosted dividends year after year. You know, those well-known, household names. They may not be the sexiest high-fliers, but they can be an important component in a core portfolio. Please keep in mind that the payment of dividends is not guaranteed. Companies may reduce or eliminate the payment of dividends at any given time.
• Don’t discount international. Emerging markets have been underperformers over the last couple of years, but the more developed economies in Europe have been stronger. The U.S. may or may not outperform the rest of the world in 2014, but over the longer term, I firmly believe that exposure to global markets should be considered as it may help to manage portfolio risk. International and emerging market investing involves special risks such as currency fluctuation and political instability and may not be suitable for all investors.
I realize complacency can sometimes set in following a euphoric rise, but we can guard against that with a portfolio crafted with your objectives and risk tolerance in mind.
